Bank of Japan Warns AI Boom Could Keep Inflation Elevated

The Bank of Japan has warned that surging global AI demand could exert lasting upward pressure on the nation's inflation, potentially outweighing productivity gains in the short term. The central bank's quarterly outlook report signals alarm over mounting inflation risks that could justify a near-term interest rate hike.

The Bank of Japan has delivered a stark warning: the global artificial intelligence boom may be fueling a new and persistent wave of inflation. In its quarterly outlook report released on Monday, the central bank cautioned that AI-related demand could exert a "sticky and lasting upward influence" on consumer inflation, even as the technology promises long-term productivity gains.

In the short term, however, the inflationary effects of an AI-driven investment boom are likely to outweigh productivity gains, as stronger investment lifts demand and generates upward pressure on prices, the BOJ stated.

The warning comes as the central bank signals its readiness to raise interest rates further, with the benchmark rate already at a 31-year high of 1 percent.

The BOJ's analysis identifies several overlapping pressures. Producer prices have risen globally, driven partly by the Middle East conflict and partly by a "positive global demand shock" for AI-related goods.

The spillover effects of AI demand are expected to persist, and when combined with the lingering boost to import costs from a weakened yen, could keep persistent upward pressure on domestic inflation. "Our estimates suggest that AI-related demand can exert a sticky and lasting upward influence on consumer inflation excluding fresh food and fuel," the bank said.

The BOJ's warning signals a significant shift in how central banks may need to evaluate AI's economic impact. While AI is expected to boost productivity and exert downward pressure on prices over the medium to long term, the current investment frenzy is creating immediate demand-side inflation risks.

This tension between short-term inflationary pressures and long-term deflationary productivity gains presents a complex challenge for policymakers. The central bank is already scrutinizing how rising producer prices could spread to consumer inflation, suggesting further rate hikes may be on the horizon.

As the AI-driven inflationary pressures continue to build, the BOJ's assessment highlights a critical dilemma for central banks globally: how to balance the long-term promise of AI-driven productivity with the short-term reality of investment-led inflation.

The coming months will reveal whether the bank's concern over "sticky" AI inflation will translate into another rate hike, potentially reshaping Japan's monetary policy trajectory.
